I don't understand why you mean by "drag-n-drop. . . .from the mounted C: drive on the Mac side. . . ." On the Mac side, there isn't a C: drive, right? Isn't the C: drive only on the Windows side?

I am a brand new user myself, but somebody else just solved my problem so perhaps it will also solve yours. Try downloading the most recent version of Parallels from the Parallels website, then try to install Windows XP Home. Worked for me.
