I found the solution buried in this website.
You need to rename the folder that holds your VM. It's /documents/Parallels; rename it "Parallels 3" or something similar.
Then install Parallels 4.0, then move contents of "Parallels 3" to the new "Parallels" folder and run Parallels 4.0...
